Global trade idea - Constellation Brands, Inc. (STZ US) - BUY

 

Constellation Brands is a leading international producer and marketer of beer, wine, and spirits, with operations in the US, Mexico, New Zealand, and Italy. The group's portfolio includes brands such as Corona, Modelo, Pacifico, and Victoria. Fine wine and craft spirits brands include The Prisoner Wine Company, Robert Mondavi Winery, Casa Noble Tequila, and High West Whiskey and premium wine brands such as Kim Crawford and Meiomi.

Technically, a bullish megaphone pattern in a previous uptrend makes for an attractive investment option (see the black diverging trendlines on the main chart and the insert). This pattern is also known as an expanding triangle or broadening wedge pattern.

The pattern is formed by connecting the highs and lows of the price with trendlines that diverge from each other. The upper trendline connects the higher highs, while the lower trendline connects the lower lows. As the price continues to make higher highs and lower lows, the distance between the two trendlines widens, thereby creating a megaphone shape.

While a bullish megaphone pattern points to increased volatility in the price and uncertainty among investors, it also implies that buying pressure is increasing.

According to the Relative Strength Index (RSI), the stock is in overbought territory at ~$300. This makes our profit target of $252 realistic.

We suggest a low at-risk allocation for this trade.

  • A similar confirmation stems from the Coppock Curve.
  • The recent upward trend of the on-balance volume (OBV) indicator signals bullish market sentiment from increased buying volume relative to selling volume.
  • The stock is trading below its 200-day simple moving average (SMA) of $234 but is approaching it - a break above may signal a potential turning point.
  • The RSI is in oversold territory when the reading is below 30 and overbought when it is above 70. The current reading of the RSI is at 53, leaving some upside price potential.
  • Our entry range is between $224 and $234. Our upside target is set at $252 (~10.2% upside potential).

Long term fundamental view:

  • The company operates in four segments - Beer, Wine and Spirits, Corporate Operations and Other, and Canopy. Beer made up ~79% of FY23 net sales and Wine and Spirits ~21%.
  • The company recently released mixed 4Q23 results, but strong guidance from management provided comfort for the year ahead. The top-line fell short of Bloomberg estimates, while the bottom-line exceeded consensus expectations.
  • The group holds a 16% market share in beer in the US - Corona and Modelo are expected to continue gaining market share - adding further support - as on-premise sales continue to return to pre-pandemic levels.
  • The company recently eliminated its "super-voting" stock, which means that the business will have much more flexibility in allocating capital.
  • Additionally, Constellation Brands' investment in emerging cannabis companies could support growth prospects in the longer-term and increase market share. Expansion plans in the Mexican market should also be supportive of growth.
  • Downside risks include weakening demand especially in an increasingly health-conscious society, input cost volatility, inflation, and foreign exchange impact.
